Efficiency of Markets
The efficiency of markets is a hypothesis that asserts that prices amply reflect available information in the market. The prices of assets, such as stocks, mirror or reflect all the needed and available information about them. Hence, market prices act as the impartial estimates of the authentic value of securities or assets (Rao, 2017). In addition, in efficient markets, large actors compete actively for profit maximization, as they try to prognosticate future market values of individual properties and securities. The increased competition in efficient markets results in situations where actual prices of securities reflect the effects of the price information in markets. The actual prices provided in these efficient markets are used to make estimates of the inherent values of securities. The basis for supporting this hypothesis is that if prices lacked to reflect the information in efficient markets accurately, traders would have the greatest chance a window of opportunity to take advantage and squeeze the discrepancy of profit making (Madan, Schoutens, & Wang, 2017). This would maximize information accuracy through the prices, making the prices not further from being correct and accurate.
Efficient markets are divided into three forms: strong, semi-strong, and weak forms of the efficient market hypothesis. In strong forms of EMH, the efficiency of markets is termed strong when all information, whether available or not to investors, communicate share value is precise, unerring, and swiftly reflected and mirrored in the market prices. Hence, no investor gains any advantage over others due to barriers such as in legal compliance of trading laws. In semi-strong EMH forms, the efficiency of markets is achieved when relevant, and public information available is swiftly mirrored in the market places (Titan, 2015). In this form, markets will quickly use the information publically presented to change prices to new equipoise levels that mirror the changes caused by new information. Finally, in the weak form of EMH, historic information and performance do not help acquire or determine future prices. Reviewing past prices and performance, hence, cannot help actors in the markets predict future prices.
Types of efficiency in efficient markets are operational, allocative, and pricing or informational efficiency. Operational efficiency posits that markets carry out operations at minimized costs, swiftly, and dependably when making security exchanges in transactions. Allocative efficiency enables productive allocation of resources in societies with scarce resources, where all involved actors benefit. For instance, stock markets play an integral role in the process of productive allocation of resources among the competing actors in the markets, as the prices of securities such as stocks mirror financial information necessary in effective resource allocation. Finally, price or informational efficiency is the major focus in which the efficiency of markets hypothesis is founded and built on. In this efficiency, investors’ expectations on returns on investment are risk-adjusted, as the prices of assets such as insecurities progress forthwith in response to unbiased news.
Distinct elements and features, including having rational and cogent investors, healthy competition without an individual dominating the market, and ensuring efficient transaction costs, as explained through the operational type of efficiency to avoid discouraging trade activities, identify the efficiency of markets. In addition, in efficient markets, information acquisition requires low to no costs at all. More importantly, the securities and assets’ prices fully reflect available information in the market made accessible and available to all buyers and sellers. In efficient markets, when share prices change, it mirrors new information that may influence future projections.
